Here is the issue:
My video camera records in MP4 and Microsoft Movie Maker does not handle MP4 files (or so it says).

The question:
How can I continue to record in MP4 and use Microsoft Movie Maker to merge and edit files?

Does anyone have any ideas on what to do?
Have you ever done it?

Do I loose any quality converting them from MP4 to AVI?

Yes, any conversion or re encoding will cost you some quality. You should check doom9 forums, you will get some answers there.
